The dot is an estimation of your connection quality for brawling with that person based on the distance between your geographical locations. The farther apart you are, the slower the connection. However, the closer you are, the smoother the connection, and the closer that dot will be to the color blue. A blue dot means you have the best connection. This is the first game I have ever played online, so I have nothing to compare it to. However, I can say that it varies. Playing "Brawl with Anyone" gives you random opponents, meaning the connection speed could be anything. I've played matches that were nearly perfectly smooth and also matches that were so slow that when Ganondorf used a Warlock Punch I thought the game might actually freeze completely. Don't worry about playing as Ganondorf though; when the connection is good, you can pull out the big guns and it won't get slow.

It's not so much "lag" as it is a delay. When you tap a button, it takes about 1/8 of a second for the game to respond. It may not sound like much, but it's enough to throw you off in a major way.
